Normative Decision Theory

Normative Decision Theory is a branch of decision theory that focuses on identifying the best decision in a given situation. It provides a framework for determining what an individual or organization should do when making choices. Normative decision theory is often used as a theoretical foundation for making rational decisions in idealized conditions. Key concepts and principles within normative decision theory include:

Utility Theory: This theory is fundamental to normative decision theory. It suggests that individuals and organizations make decisions based on their preferences and the expected utility or satisfaction associated with each possible choice. Rational decision-makers seek to maximize their expected utility.

Optimality: Normative decision theory assumes that decision-makers aim to make decisions that are optimal. An optimal decision is one that maximizes expected utility. It represents the best possible choice given all available information and the decision-maker's preferences.

Expected Value: In normative decision theory, decisions are often based on expected value calculations. Expected value is calculated by multiplying the value or utility associated with each possible outcome by the probability of that outcome occurring. The decision-maker then selects the option with the highest expected value.

Risk and Uncertainty: Normative decision theory distinguishes between decisions made under risk (where probabilities are known) and decisions made under uncertainty (where probabilities are not known). Decision-makers are encouraged to use probability theory to handle risk and uncertainty when calculating expected values.

Decision Trees: Decision trees are a common tool used in normative decision theory to visually represent decision problems. They help break down a complex decision into a series of simpler decisions and outcomes, making it easier to calculate expected values.

Subjective Probability: In many real-world situations, objective probabilities may not be available. Normative decision theory acknowledges that individuals may need to rely on subjective probabilities based on their beliefs and assessments of likelihood.

Sensitivity Analysis: Sensitivity analysis is often used to assess the impact of different assumptions and inputs on a decision's expected value. It helps decision-makers understand how changes in probabilities or values affect the desirability of various options.

Decision Criteria: Normative decision theory can be applied in various decision criteria, such as maximizing expected monetary value (EMV), maximizing expected utility, minimizing expected regret, and others, depending on the specific objectives of the decision-maker.

It's important to note that normative decision theory assumes a set of ideal conditions, including perfect information, consistent preferences, and a purely rational decision-maker. In practice, individuals and organizations may not always adhere to these idealized standards, and behavioral factors and biases can influence decision-making. Nonetheless, normative decision theory provides a structured and rational framework for approaching complex decisions.
